I've got an idea for a game where you break rabbits inside a box. But what can I use to fully realize this?

But can it do a cow and a piece of cloth?

I got all excited thinking how neat this would be in a game like Half-Life 3, but then I realized all it meant was that I'd be pouring things into a bucket on one end of a see-saw to lift up the other end instead of putting bricks on it.

If it could do sugar dissolving into water, or water soaking into surfaces (like the ground), I'd be all over it. Imagine playing Oblivion where the rain made the ground muddy and your clothing/armor heavier.

That would be unbelievably terrible.
